Decision and objectives

A high-coupon bank security has no final maturity and is callable after five years. Treat the first call as an option, not as promised repayment. A perpetual may remain outstanding indefinitely. Some bank capital instruments can cancel coupons, defer them, convert into equity or absorb losses through write-down under specified terms. None of these features can be inferred from coupon level alone.

Objectives: Compare call and extension schedules; Calculate coupon-reset scenarios; Identify principal write-down and discretionary payment exposure.

Prerequisites: C2T5L4.

Mechanics

Read perpetual or dated status, call dates, issuer discretion and regulatory approvals, reset benchmark and margin, coupon cancellation/deferral, cumulative or noncumulative treatment, rank and loss triggers. Noncumulative cancellation means a missed coupon does not become a later debt merely because time passes. Conversion or write-down can reduce principal before a conventional insolvency payment waterfall. The applicable issue documents and jurisdiction control; not every subordinated bond has identical loss absorption.

Price and return drivers

For a fixed-to-reset issue, cash after the reset depends on the future reference plus the contractual margin, subject to its exact floor, cap and fixing rules. Yield-to-call uses a contingent redemption schedule. An extension scenario values continued payments at a required yield and can be far below par. Perpetuity formula value = annual cash / required annual yield only applies to an unchanged endless fixed payment stream without default or options; use it as a simplified scenario, not a model for all bank capital.

Worked case

Hypothetical restricted USD perpetual: face USD 10,000, current price 100, annual coupon 8% for two remaining years, then resets to benchmark plus 4%. Issuer may call at 100 after year two, subject to supplied approval conditions. Base call case receives USD 800 after year one and USD 10,800 after year two; 8% annual yield values this schedule at USD 10,000, excluding costs and tax.

Extension case: no call; reset reference 2%, so annual coupon becomes 6% or USD 600. If, at reset, a deliberately simplified no-default perpetual valuation uses required yield 10%, value is 600/0.10 = USD 6,000. That is a 40% price decline from par even though the instrument remains contractually outstanding. Actual terms may require a more complex changing-coupon model.

Adverse case

Three contingent states at the reset date: valid call gives USD 10,000 principal plus any due permitted coupon; extension gives no principal redemption and a market value dependent on future cash; a supplied 50% permanent write-down leaves principal USD 5,000, and if a 6% coupon is permitted on the reduced base it is USD 300 annually. A noncumulative cancelled coupon may be zero. These are conditional payment states, distinct from the pre-decision market price reflecting their probabilities and liquidity. Do not add mutually exclusive principal branches together.

Practical use

This lesson classifies the featured loss-absorbing structure as restricted: actual eligibility, suitability and distribution restrictions must be checked at purchase, without relying on old numerical thresholds. Obtain the full offering circular, regulatory capital and loss provisions, reset definitions and call notices. Custody does not protect against valid contractual write-down. Tax on coupon, cancellation, conversion and sale needs the actual investor/date analysis; no tax result is assumed beyond the explicit exclusion.

Decision boundaries

Use only when the investor can analyze indefinite exposure, discretionary income and principal loss and when access is lawful. Decline for a reserve whose mandate requires a fixed principal repayment date. A history of similar calls is not an enforceable right. A yield-to-call comparison that omits extension and loss absorption is incomplete, even if its arithmetic is correct.

Practice and references

Exercise: fictional perpetual resets to reference 3% plus margin 2.5% on USD 20,000 face; no write-down. Answer: annual coupon USD 1,100 if payment is permitted. Under a separate simplified fixed perpetual scenario at required yield 11%, value is USD 10,000. This does not promise redemption at that value or establish an executable bid.

Takeaway: analyze the no-call branch and loss absorption before using any call-date yield.
