Decision and objectives

A distressed bond is offered at a large discount because its next coupon may be postponed. Determine the rights, timing and recovery scenarios instead of calling the discount a guaranteed gain. Default is a failure under the contract's terms, including any grace period. Restructuring changes obligations through the applicable legal and voting process; a proposal alone does not amend the bond.

Objectives: Calculate recovery and present-value loss; Apply a simplified payment waterfall; Distinguish a proposal from an effective amendment.

Prerequisites: C2T3L4.

Mechanics

Recovery is cash or value ultimately obtained after failure, not necessarily an immediate percentage of face. Claim amount, priority, security, enforcement costs, competing creditors and the delay all matter. A new bond offered in exchange has its own value; face-for-face exchange does not establish economic recovery at par. Subordinated debt can receive nothing even while senior creditors recover part of their claims.

A payment waterfall allocates available value in a specified order. Use the actual governing documents and legal framework for a real issuer. The simplified example below deliberately excludes legal disputes and is an arithmetic illustration, not a prediction of Turkish insolvency law.

Price and return drivers

Immediate recovery rate = recovery cash / claim. Money loss relative to purchase = recovery cash minus purchase outlay. For delayed recovery, discount the future cash at a stated opportunity or scenario rate; this highlights timing without pretending the discount rate is an objective recovery forecast. Do not add all of an already missed coupon to recovery unless the recognized claim and settlement explicitly include it.

Worked case

Hypothetical investor buys TRY 100,000 face for TRY 80,000, with no fees, financing or tax. A restructuring offers TRY 45,000 cash after two years and no coupons. Face recovery is 45%. Nominal loss relative to purchase is 45,000 − 80,000 = TRY −35,000, or −43.75%. Discount delayed recovery at a hypothetical 10% annual rate: value = 45,000 / 1.10² = TRY 37,190.08; present-value shortfall to purchase = TRY 42,809.92.

Separate estate waterfall: assets realized TRY 90 million, enforcement costs TRY 10 million, senior recognized claims TRY 100 million, subordinated claims TRY 30 million. Distributable cash = TRY 80 million. Senior creditors receive 80%; subordinated creditors receive zero in this supplied priority structure.

Adverse case

Three recovery states for the purchased claim: immediate cash 80,000 gives zero nominal gain; delayed cash 45,000 gives nominal loss 35,000 plus a timing cost; zero recovery loses the full 80,000 purchase amount. Unlevered debt ownership can lose all invested cash and costs; financing can create obligations beyond that original cash. Before settlement or restructuring effectiveness, market value is a quote reflecting uncertain states, not the final recovery payoff.

Practical use

An actual primary document example is Zorlu Enerji's KAP disclosure dated 22 October 2026, identifiers XS2926261426 and US98977LAA44. It reports seeking holder consent to defer a scheduled coupon. Reading this document establishes a request; it does not establish approval, completed deferral or subsequent payment. This lesson makes no claim about later outcomes.

For a real case retrieve consent documents, voting thresholds, recognized claims, notices, exchange terms, fees, accrued treatment and resulting custody records. The tax effect of impairment, exchange and later recovery needs investor-specific advice and records; none is applied in the hypothetical figures.

Decision boundaries

A high quoted YTM on a distressed promised schedule is not a useful forecast if that schedule is unlikely to be paid. Evaluate recoveries and timing directly. Decline the position for an investor whose objective requires certain principal next year. Do not use a senior issue's rating or recovery estimate for a subordinated series, or assume a consent solicitation means every holder may individually choose the original schedule.

Practice and references

Exercise: hypothetical distributable estate TRY 70 million after all costs; senior claims TRY 50 million; subordinated claims TRY 40 million; senior paid first. Answer: seniors receive TRY 50 million, or 100%; subordinates receive TRY 20 million, or 50%. A holder of TRY 100,000 subordinate face receives TRY 50,000 under this simple proportional allocation.

Takeaway: credit analysis replaces promised yield with dated, ranked recovery scenarios when payment capacity fails.
